i can see it is creating some loop device /dev/loop0p1 mounting to /tmp/img-backup-mnt which is getting full . Not sure how to increase this size , or what is the purpose of creating this loop device while taking backup . any help is highly appreciated :D

The image file is created as a simulated storage device and mounted as a loop device to rsync into.

The default value of ""Initial image file ROOT filesystem size (MB)?" is normally sufficient, but in rare cases you need to enter a value considerably larger than the default. It doesn't matter how large you make it (as long as there is enough free space for whatever you specify) as any excess will be shrunk out after the backup complete.
